JPM | "The Dangerous Divergence Driving Small Cap Outperformance" The Russell 2000 catch-up trade has fundamental support, but the current entry point is complicated by a severe divergence between equity and rates markets. Equities are pricing in oil-driven margin relief for small caps, while bond markets are aggressively pricing a hawkish Fed. THE RATES DISCONNECT • Small caps are highly sensitive to tightening pressures given nearly 40% of the $RTY index carries floating rate debt. • Despite this structural headwind, RTY has surged while the rates market sharply increased its tightening expectations over the last six weeks. • Fed funds futures now price 37bp of tightening by the end of 2026, up nearly a full hike from the 15.5bp priced in mid-May. THE EQUITY ASSUMPTION • The underlying bid for small caps is driven by AI capex diffusing into industrials and power infrastructure. • The equity market is also aggressively front-running margin relief from declining oil prices $USO (United States Oil Fund). • NFIB small business optimism recently hit multi-year lows explicitly due to fuel costs, making the recent commodity drawdown a major tactical catalyst. TACTICAL IMPLICATIONS • The broadening trade is real, but the bar for continued RTY outperformance is exceptionally high while rates price a hawkish regime. • Small cap outperformance could be explosive to the upside if tightening expectations finally abate. • Upcoming NFP data and the July 16 CPI print will force a resolution to these misaligned cross-asset assumptions.
